Collateral Circulation and Repo Spreads⇤

چکیده
I develop a dynamic model of collateral circulation in a repo market, where a continuum of institutions borrow from and lend to one another against illiquid collateral. The model emphasizes an important tradeoff. On one hand, easier collateral circulation makes repos liquid and increases steady state investment through several multiplier effects, improving economic efficiency. On the other hand, it can harm financial stability because less capital is sitting on the sidelines waiting for investment opportunities. This fragility is further exacerbated by the endogenous repo spread through a positive feedback loop, and can result in an inefficient repo run. The model is relevant for understanding the repo markets during the financial crisis of 2008.

A Theory of Repurchase Agreements, Collateral Re-use, and Repo Intermediation∗
We show that repurchase agreements (repos) arise as the instrument of choice to borrow in a competitive model with limited commitment. The repo contract traded in equilibrium provides insurance against fluctuations in the asset price in states where collateral value is high and maximizes borrowing capacity when it is low. Haircuts increase both with counterparty risk and asset risk. In equilibr...
متن کاملTri-Party Repo Pricing
We document the central role of repo collateral in tri-party repo pricing. Markets are competitive for repos with safe collaterals, but are severely segmented for repos with risky collaterals such as equities and low-grade corporate bonds. Fund families are the sole contributors of the segmentation, and collateral concentration is the main determinant in the substantial variation in repo pricin...
متن کاملSizing Up Repo ∗
We measure the repo funding extended by money market funds (MMF) and securities lenders to the shadow banking system, including quantities, haircuts, and repo rates by type of underlying collateral. We find that repo played only a small role in funding private sector assets prior to the crisis, as most repos are backed by Treasury and Agency collateral. Repo with private sector collateral contr...
متن کاملRepo Runs
This paper develops a model of financial institutions that borrow shortterm and invest into long-term marketable assets. Because these financial intermediaries perform maturity transformation, they are subject to potential runs. We endogenize the profits of such intermediaries and derive distinct liquidity and collateral conditions that determine whether a run can be prevented. We examine the m...
متن کاملSecurities market theory: Possession, repo and rehypothecation
By introducing repo markets we understand how agents need to borrow issued securities before shorting them: (re)-hypothecation is at the heart of shorting. Non-negative amounts of securities in the box of an agent (amounts borrowed or owned but not lent on) can be sold, and recursive use of securities as collateral allows agents to leverage their positions. A binding box constraint induces a li...
